Central bankers once prized opacity. For much of the twentieth century, the prevailing wisdom held that a degree of mystique enhanced a central bank's leverage over markets, and officials cultivated a deliberately oracular style of speech. That orthodoxy has since been inverted. Today, monetary authorities routinely publish projections of their own future policy, a practice known as forward guidance, on the premise that transparency amplifies the potency of their decisions.

The rationale is compelling. Long-term borrowing costs, which matter most for mortgages and corporate investment, depend less on today's policy rate than on expectations about its future path. By credibly committing to keep rates low for an extended period, a central bank can depress long-term yields even when its short-term rate is already near zero. In the aftermath of the 2008 financial crisis, such commitments became an indispensable instrument.

Yet forward guidance carries a subtle hazard. Once markets come to treat a central bank's projections as quasi-promises, officials may feel constrained from reversing course lest they forfeit credibility. Some economists contend that this dynamic contributed to the sluggish response of several central banks when inflation surged in 2021, as policymakers were reluctant to abandon guidance that had signaled prolonged accommodation.

The dilemma is therefore not whether to communicate, but how. Guidance that is explicitly conditional on economic data preserves flexibility, yet it is inherently less forceful than an unconditional pledge. Striking the right balance between commitment and discretion has become one of the defining challenges of modern central banking, and it is a balance that must be recalibrated whenever the economic landscape shifts.
