One of the first puzzles new investors encounter is the seesaw relationship between interest rates and bond prices. When rates go up, the prices of existing bonds go down, and vice versa. At first glance this seems strange, since a bond promises to pay a fixed amount no matter what happens.

The key is that a bond's fixed payments become more or less attractive compared with what is newly available. Imagine you own a bond paying 1% a year, and then the market rate rises to 3%. No buyer will pay full price for your 1% bond when a new one pays three times as much. To sell it, you must accept a lower price, enough to give the buyer a return comparable to the new rate.

The longer a bond's maturity, the larger this effect. A bond that matures next year will soon repay its face value, so a rate change matters little. A thirty-year bond, by contrast, locks in its payments for decades, and its price can swing dramatically. Investors measure this sensitivity with a figure called duration.

This is why rapid rate increases can cause trouble even for supposedly safe institutions. In 2023, Silicon Valley Bank in the United States collapsed partly because it held large amounts of long-term bonds that had lost value as rates climbed, just as depositors rushed to withdraw their money.
